I think it sounds reasonable, but a few changes maybe. Instead of having iron and diamond picks be immortal when not mining the things you mentioned, just up the durability count a TON, and make the materials you mentioned take away 5 durability points while regular mining takes only one.

I think Mole men would make a good tunneler still and would make 2x2 (Or 4x4 tunnels) all that needs to be done is to remove it's aggressive behavior.
That or perhaps just make ordinary normal sized moles that make 1x1 tunnels in nothing but dirt.
Also for a protector, how about a ram for Sheeps?

SO, there's some new cave you just found, full of diamonds. It was strangely devoid of mobs, but...
You could have sworn you saw something in the dark, but it seemed like it disappeared when your cursor hit it. As you finish mining the cave, you continue to go on your minecrafty business. Every once in a while, you see movement and turn but whatever it is disappears. You get paranoid, always checking behind you. One day, you see it ahead of you in your caves, and this time it doesn't disappear, but it runs into the darkness. You pursue, and fall into a deep fissure, and die. It seems like it meant for you to fall.
Oh hey, I hadn't seen this discussion. This is interesting! Terrain type monsters would be really an interesting touch. Go to a new place, and suddenly you can spot new creatures. It would give a lot of reward for exploring and add some variety to the game, as well.
For underwater monsters, I like this idea, especially if they stay near the shore, to give players a reason to avoid falling into deep water. Say you swim out and sink down 5 blocks under the surface, little fish start biting your ankles. I keep half-expecting this when I swim anyway, even in infdev, where I KNOW there are no mobs. It's just an instinctual fear, perhaps, and those are fun to play with.

I always get an irrational fear when swimming through deep water. I want to justify that fear with giant sharks. It'll also be an incentive to build a boat instead of just swimming.

However, it shouldn't be oil. It should be some sort of inexplicably unstable fuel mined from the ground.
It can power engines (not combustion) and burns when in contact with fire. But it's not oil.
This is why Minecraft should be coalpunk

I don't think it should have a technological label. It should be MineCraft, with whatever technology Notch sees fit to include. Hopefully that will fit my vision.

I really like all of the creatures here. In the final game, I would like to see a really huge and diverse MC beastiary, and I'm all for more mythical creatures. The way I see it, more difficulty = more epicness and more epicness = greater game and bigger, stronger creatures = more difficulty so that bigger, stronger creatures = greater game.

Although, instead of an armadillo, maybe some sort of giant rhino? He could have plate armor on the side, just a thought though.

the huge army looks onto to griefer city. as the attack begins countless ballistae and cannon balls fly through the sky from airships and an army comes through the mine. skirmishers crawl through the canals and kill the shocked farmers.the port is wrecked by countless ships and the troops enter in all directions.

If the latter, I don't think griefers will have the motivation and time needed to build one.
