If the mods are for 1.2.5 or for 1.3.1 anyways you don't have to post them here because this is only for the "clean" minecraft and not for modded minecrafts. The bug must come from the mods and not from the game it self cause nobody else gets the error.

If it's a server.jar I'm not certainly sure if your friend can see it but there should be no problem for him to connect via the ip. And if you host the server at your own pc it shouldn't lag at all. A reason could be that you don't have enough RAM on your computer but that would cause low fps and stuff.
If all that doesn't help try redownloading the server or updating/reinstalling java or redownload minecraft.
