Very interesting. I know that when I got that error, I had to update my java.(This was ages ago though, and no versions worked). Its strange that it works on 1.6 and not 1.7. I wonder if something went screwy with your 1.7 install. Personally, I would go into the versions folder, delete all 1.7 jars, and start over. The way its structured now your saves and stuff should be safe. Good luck.(Remember to backup your saves just in case!)
Edit: Just an afterthought. 1.7 does have alot more going on than 1.6, perhaps your rig can't handle it. Did it ever work?

Error: Could Not Create The Java Virtual Machine
Error: A Fatal Exception Has Occurred. Program Will Exit
And when i tried to play a modded version of 1.6.4, it worked fine.
Does anyone know how to fix this?

Ok then. Sounds like something corrupted then, try the reinstal, see if that scrubs it away.
