I'm playing on custom server with friends, client and server doesnt have any modifications.
When i enter nether client starts to lag horrible, sometimes freezes for 10-20 seconds. after some time (few minutes) all becomes well until u move to next chunk (sometimes it continues to run smothly but walking 3-4 chunks result in lags again with 100% probability)
Lags are reproduced on 3 latops and desktop (i7-950 8GB gtx460), x32 and x64, jre6 & jre7.
Players in overworld can play normally and 2 players in nether does NOT lag simultaneously so it seems to be a client-side problem.
same problem here. vanilla server and vanilla client with default texture pack on windows 7 premium 64 bit running java 6 64 bit. massive nether lag, fps drops to 0. i start minecraft using a bat file to allocate 1 gig of memory, and i noticed the cmd window spamming this when i go in to the nether:
Small update: it seems like when I enter nether and then reconnect to server all becomes good until exit and enter again. I'll check on more computers tomorrow.
...Well, is there a mod to stop this? Or just a thing to change or something? I REALLY want a quick fix, and I doubt an official update to fix it will happen any soon.

confirmed on x32 laptop, jre6+7, x64 desktop.
so strange...
I noticed that when I first enter nether and put on f3, the Tick is taking up almost 100% of the pie chart on the right. I'm thinking that is the problem since after a while just sitting there, that goes down and there is no lag. Hopefully they will release a patch to fix this problem soon.
I am having the same problem as the above. Newer computer 16 gig, quad core, win 64, blah blah, nothing but lag. I just got the game a week ago, and it hasnt worked right yet. Every 20 sec, it freezes for a couple seconds. I am playing single player, no mods, ( trying to learn my way around) . very frustrating, purchased the game and the premium membership, and it is broken..
I'm not sure this is just for SMP, I've been having this problem in single player ever since I updated to 1.2.4, in the nether and outside of it... (AMD 955, 8gb, gtx 550ti)
It seems like I'm having the same problem as GamerRevolt. I'm in singleplayer, and the game periodically freezes for a few seconds while I'm in the Nether.
It's because of how the new lighting engine works. when generating nether chunks, the new chunks are checking light levels at a massive rate, causing your computer to lag, freeze, or even crash. I have the same problem too, and I run a decent computer. The only thing I can suggest is to simply not explore the Nether when there are too many hazards around. Try to stay in chunks that were alreay generated for minimum lag.

Same problem, very slow..almost locks up in certain areas...it seemed to happen after the most recent server/client update.
On my laptop, I used optifine to turn everything off (funny seeing fires in the nether as red wireframe boxes) it did not change the lag to anything more playable.
I have 2 computers and only one of them freezes in the nether. I assume it is probably something to do with the hardware since the computer with worse hardware freezes less. Both computers are currently running Optifine for 1.2.5 the "Smooth" version with the same animation/performance/quality settings selected (pretty much setup to look as good as possible.
I believe that it does have something to do with the update. I'm running an extremely high end computer but I still lag in the nether. On my computer before the 1.2.3 update I never lagged.

Cocomut's interest has stopped working. Attempting to give a Turkey. Failure. Aborting Program..... Turkey not given.
I can confirm that I have the same problem on the 1.2.5r1.0 bukkit server version. I do have many plugins on it, but I don't think any of them could cause this. Wish there was an easy solution. :/

does anyone know of a viable work around for this problem?
confirmed on x32 laptop, jre6+7, x64 desktop.
so strange...
A double resolution texture pack that stays faithful to the original Minecraft textures.

Computer 1 (which freezes/lags in the nether):
CPU: Core2Quad Q6600 @ 2.4ghz (stock speed)
GPU: Nvidia GTX 460 1GB
RAM: 8GB
Computer 2 (no freezing):
CPU: Core2Duo E8400 @ 3ghz (stock speed)
GPU: Radeon HD 3450 (not sure of 256mb RAM or 512mb RAM)
RAM: 4GB
