To this day, I still do not understand why they made this update and why they thought it was a good idea.
Since this update, Minecraft has performed alot worse, Worlds take longer to load/generate, Lighting problems often occur, I constantly spawn in the ground while generating a new world and chunks very often to not load. I'm not sure if i'm the only one having these problems, but they sure are annoying. I've re-installed minecraft over 3 times now, and these problems still occur.
Can someone please explain to me why this update was a good idea?
The problems vary from player to player. Everyone has different set ups so every problem can't be tracked down to one cause.
It was stated last year that the coding for single and multiplayer was merged into one so that updates and fixes can be done faster and more smoothly rather than having to code two separate game modes every time there was an update.

I have the exact same problems, as do most of my friends. So this definitely isn't just you. Personally I do think it was a stupid idea, and they should have just made Singleplayer mode function the same as it has always, until you actually chose the "open to lan" option.
Well before the merge, Mojang had to code the same feature 2 separate times, essentially, one for SSP and one for SMP. It was a drag and slowed down development so they just made it so they had to do it once. Personally, I saw absolutely zero difference in performance.

Now that they have been merged, these things only need to be done once, so more time can be spent focused on doing the things that have yet to be done, instead of doing everything once, and then immediately doing it again for the other platform.

They should have atleast fixed the majority of the Multiplayer problems before merging them.
They needed to do this before they could really get to work on improving performance, otherwise they'd just have to keep doing two things at once! Don't worry, Mojang can be stubborn and foolish sometimes but they're not stupid, they know performance is a problem and every update they work on it more!

I do agree that Mojang probably should have put some effort into bringing the multiplayer code a bit more up to speed before they dumped singleplayer, because the multiplayer code was missing a lot of features that singleplayer had and the multiplayer code was known to be pretty laggy. However I think they made the jump exactly because they could take the time they would have spent updating a second client and instead devote it to improving the single client. Yes it's been rocky at first but things are coming along fairly well now.

I don't believe they're fixing the lighting engine for 1.5 (I think I saw Dinnerbone say they weren't on his twitter, but don't quote me on that.), so we may have to wait for another update to FINALLY get these lighting bugs fixed :/Also, here's a tip: If your new world generation is being really slow, try pressing F3 and A at the same time, it reloads the chunks, and it works for me almost 100% of the time. It might not work for you but I just thought I'd try to help

And as a result of the merge, we've gotten new content almost as instantly as the developers can think of it. I supported the merge, and I still do.
I've noticed since 1.3 that each update (up to the 1.5 snapshots) has tightened up the client and internal server more and more. The initial transition was rough, but the growing pains have passed or are passing. By these snapshots I notice absolutely no pause or lag between hitting entities and them reacting, whereas in 1.3 I could spot a fraction-moment's response time. This whole thing should have been done much sooner than it was, and it's good that Mojang finally grit their teeth decided to tackle the issue.
New content has arrived and bugs have been squished at a much faster rate than before, and it's laid the groundwork for the API too.
Although I understand WHY they did it, optimizing it still needs to be done badly, as there's many glitches
*Trying to cross a diagonal gap (going 1 block forward, then 1 to the right over a hole. Before would allow you to "step over" it. Now you hover awkwardly
*Unloaded chunks. EVERYWHERE. This is the biggest, very wide spread, and only fix by getting close to them.
*Getting stuck in the ground at spawn. Must then dig under your feet to get out
*Overall the game is just lagier due to needing to process things twice.

I tried it with terrible results. I gave my wife my glasses for a second, a creeper showed up and now my wife is pregnant.
