This is my fireplace-it's yet to be finished. (The netherrack is where the fire will go) I have two questions--
1. How should I surround it?
2. Would it catch anything on fire? (I'm putting carpet upstairs)

No, nothing will catch fire. Fire only spreads to blocks directly adjacent to the fire itself, and cobble does not catch fire normally(but it can if you use flint&steel on it). I would just put cobble over the top of the block where the fire will be, no wood or wool type blocks though or they will catch
That explains alot... :/

How it doesn't catch fire? There's wood block over the fire source. It will burn down, trust me.
Fire spreads 1 block down, 1 block sidewards (diagonally too) and 4 blocks up. Every air blocks turns into fire block and adjacent flammable blocks take fire.
Air blocks that are hovering don't turn into fire, otherwise there wood by floating air blocks
It caught fire within seconds. I moved the ceiling up a block, and it caught fire again. Now, I took out the ceiling immediately. If I put a carpet on the wood floor (two blocks from the fire) would it catch?
I find it should be more like a fireplace, with cobble as the block above the fire and on both sides, seeing as cobble(or stone) doesn't catch fire naturally.

This is false. Putting non-flammable blocks above the fire doesn't prevent it from spreading and burning your house. The best thing you can do is to
make your ceiling higher or use non-flammable blocks on it.
Have a look at http://www.minecraft...ng-fire-spread/ - thread was recently necro'd, but it has good info about how to play safely with fire in your home.
