At the very least I think there's should be an ability to make better arrows with Obsidian. Current arrows do what; 1, 3, and 5 hearts of damage, correct?
Make it so that putting an obsidian block in the crafting area gives you 4 "obsidian shards." Then these can be used like flint to make "obsidian arrows," which deal 2, 4, and 6 hearts of damage. Or hell, maybe even 2, 4, and 7.

I would like to remind people there is a certain thing called "willing suspension of disbelief." Just because a series/game/whatever takes unrealistic approaches to certain situations doesn't mean they can do ANYTHING they want; there are certain things which break the viewer's/player's willingness to say "yeah that's unrealistic but I'm okay with it." The audience and the maker of the premise have an unspoken "deal" where the audience accepts certain "truths" in the medium. For example, we "accept" that Superman is vulnerable only to a fictional element called Kryptonite. The deal, can be broken depending on certain actions or truths that the maker attempts to force on the audience which the audience accepts.
Punching trees, magic potions, the entire world built in 3x3x3 foot blocks; these do not break our suspension of disbelief. If, however, Notch went ahead and made it so that water flows up hill or that we could mine titanium which is less resistant than wood; these would break our suspension of disbelief.
In real life, what do you get when you mix lava and water, I remember reading something about it creating land...?
It depends on the composition of the lava. Technically cooled lava "rock" is also called just that; lava. It's an igneous rock.
The "lava" in Minecraft appears to be felsic lava, since it creates Obsidian. By that logic what might be a more viable as a building material and created from the same lava would be Pegmatite, Breccia, Granite, Pumice, Rhyolite, or Tuff.
