I've heard it's because it has a to generate a completely different 'world' then the normal one, and that the normal world basically 'freezes' during your time in the Nether; making it's functionality in SMP difficult. Is that correct, or am I misinformed?

Yes, that's correct. In order to have both the nether and the overworld running at the same time you need two separate servers that somehow know when you place a portal in one world another one should magically appear in the other... which isn't technically feasable for just notch and jeb.
Just change "hellworld" to "true" in the "properties" file, which should be located in the same directory as your server, assuming you're the Admin of one. When you do this though, it will act in place of the Overworld, rendering it pretty much inexistent, similar to how the Nether is during your time in the Overworld.
If you're asking why it doesn't work at the same time as a regular world, it's because Minecraft can only use one world file at a time. Using the Nether, generates a sort-of second world.
I'm sure this is being looked into, and will probably be implemented in the future, possibly alongside a new save format, but as of now, you'll just have to stick with adjusting the "properties" file.
Theres a server mod that if you type /world it puts you in the nether with ghasts and all. Only bad thing is when its generating you can see a night's sky.

And yet, the people who make addons for bukkit were able to achieve having the nether to work in SMP using one server.
and it works flawlessly, there's zero difference from singleplayer
portals spawn in weird -WEIRD- places
ghasts don't move but still fire
you can't see the missiles
the fog distance is blue instead of red
light doesn't travel as far as it does in the nether (it's never 100% dark in the real nether)
chunk loading time doubles
you hear ghast fire in the overworld all the time

it wont overwrite the overworld files. it alters which seed engine to use. so, if you turn it on, any new chunks that generate will be hellworld. in this way, you can have a world that is half nether, half overworld
problem is, that the mobs follow that switch as well, so you'll have shitloads of ghasts spawning all over your world. and since they ignore the hostile mob spawn cap, and spawn regardless of lighting conditions....

Whoa, that's a rather terrifying vision (Especially considering that we already have tons of mobs spawning for some reason).
Think we'll keep to just spawning the nether blocks. Thanks for the answer though!

The red ones are ********.
It may vary depending on the specific mod you're using... But with my bukkit server and my mods, those red ones most certainly are not ********.
