I think it should work like so: the deeper you go (ie. the lower Y value), the farther you can travel relative to the overworld. But, you have to go really deep. Impossibly deep. So deep that the Nether is virtually infinite in the Y dimension.
In order to do this, the Y coordinate would have to be counted from the ceiling of the nether. I'm going to assume it goes from 0 at ceiling level, to -1 and so forth. The current bottom of the nether would be -128.
So the formula for the nether coordinates right now is: X = X*8, Z = Z*8
Which would change to: X = X*(-Y/8), Z = Z*(-Y/8)

Cords aren't the problem, it's called "loading so many blocks the computer crashes" it has to load the entire vertical 16x16x256 area, and there are several of these loaded at once, and we're boosting it to 16x16xunlimited? No computer can handle that, it would require a complete rewrite of the chunk/loading system, not to mention: when was the last time you had to abandon a world because it was full?
All dimensions have the same world height so this isn't possible

That aside, I don't really see a reason for it. Right now the game tries to keep the portal near the same Y axis which helps for guessing where a new portal will bring you on the other side. Plus, there isn't really too much of a reason to need to travel more than at an 8:1 ratio considering you can go all the way to the top or bottom of the Nether and make a path that is virtually safe from all threats besides griefing.

Well, my main reason for the suggestion was that I want to be able to travel super far via the nether. I have a huge map, and it's already getting to be a pain to travel through the nether to get to everything.
Also, I had a suggestion about digging to China (or the other side of the world) in the works, but I shortened it to this, because Minecraft worlds aren't exactly spheres. With a variable Nether, it sort of turns the Minecraft world into a cone, or maybe a Gabriel's Horn shape.
The infinite depth aspect is a side benefit. Something I've wanted for a long time, and there are other suggestion threads on it. But basically I want to be able to go on a Journey to the Centre of the Earth, and just dig down and down and down, and never find the bottom. We never needed an infinite east-west-north-south, but Notch granted it to us anyways, so why not an infinite up-down?
