You should make it so there is 5% chance (or higher) of having a nightmare only if you have a weapon (sword, axe, bow etc) in your inventory so you don't get owned.

During sleeping in minecraft, i suggest you have a 5% of having a nightmare ONLY WHEN HAVING A WEAPON IN YOUR INVENTORY. Okay..? Why exactly? I've gone to bed with switchblades, loaded guns and even C4 near me, and I've had lucid wet dreams every time.
A Nightmare would contain a medium-sized chamber full of a certain mob(zombie,skeleton, etc) That sounds a little... cheesy. You see plenty of that at night.
The nightmare will end when you defeat all mobs or reach a 1 minute time-limit. There's a time limit to the forced involuntary nightmare? What happens when the time limit ends without defeating all mobs?I think I'll pass. I don't want to be forced in some "nightmare" world at random when I just want the night to pass by.
The higher the difficulty of the game, the higher difficulty the nightmare (Hard mode; Room of Creepers, blazes etc) It would sure blow to get a nightmare mob spam on Hardcore Mode. That's some Nightmare On Elm Street stuff right there. Again, no thanks.
Reward: If you complete a nightmare, you gain 1 diamond and 5 levels of xp. You... get a diamond somehow for overcoming a nightmare..? Okay.

This probably would be, if it isn't already, a decent mod. I don't support your specific idea due to the reasons mentioned above by other users. However, I do have ideas...
-Some form of activating a nightmare, to where it could only happen if a player wants it to. Possibly a special bed?
-Dungeons or like things that are generated for a player to explore, then are deleted after the nightmare ends, I would think that is a good idea. Rewards for winning should really only be experience points, and for failure, either nothing or a reduction of experience points (remember that attempted one in the first place is optional)

Why wouldn't it work in smp? In order to fall asleep in smp all players must be using a bed. In which case, if a nightmare occured, all the players would experience it.
I'm not supporting this idea (although I don't hate it), i'm just saying, this could work in smp.
Well the idea kind of strays away from the game. Everytime i go to sleep for a fast 5 seconds to make it day I don't want to encounter something I don't need to do and lose some items. And for the rewards... A diamond for killing some mobs? Minecraft is about mining for that. Hence "MINE"craft.
It's an interesting idea. But to get around losing items, you simply put all your items in a chest before going to bed except for a sword, evaded. Also waking up with a diamond in your pocket for beating a nightmare is a little far fetched.
Usually, when you have a nightmare you wake up in the middle of it because something horrible happens. My point is you can't win nightmares. Scientifically it's your mind working against you in every way. Even if you do get through a nightmare without waking up you definitely don't feel good about yourself or that you won anything.
Also, you can just go outside your little minecraft shelter to have a nightmare, I mean there's freakin mobs everywhere. To have my support this needs a lot of spicing up.
So I'm going to have to say no to this one right now. Sorry.
