Instead of the Nether and End being a separate dimension, it will be located above and below the overworld. The bedrock between Overworld and Nether will be removed so bedrock only appears at bottom of Nether. Nether is located below the Overworld and End is located far above Overworld.
Nether Portals still remain useful for fast travel, because digging from overworld to Nether can be a hassle.
It will give the achievement "We need to go deeper" a true meaning.
Nether will be at Y position between -256 and -512. Bedrock is at -512. Sea level is at 0. If you fall below Y position of -330, you take Void damage.
The End will be at Y position of 512. The End Portal is needed to reach the End. Once you enter the End, you have to defeat Ender Dragon then you can pillar up to End afterwards. The End is inaccessible and doesn't appear in sky until you find Stronghold and enter the End Portal.
The hard limit for building is +1024. This means a total of 1536 blocks in height! Superflat remains unchanged, but the new height limit will apply. So you can build super tall structures!
Nether Portal follows slightly different algorithms. When a portal is created, it spawns between -511 and -251. This is to ensure it doesn't overwrite bedrock and it doesn't spawn above Nether.
The transition layers are -246 and -266. That's where the Stone and Netherrack will be found together in the layer, but stone appear most often at -246 and appear less often as you go deeper until -266, afterwards it's all Netherrack. Ores also can spawn in this layer. If Stronghold extends into Nether layer, the stone bricks will be replaced with Nether Bricks.
Water also can flow into Nether but can't be placed directly. This will take trial and error to get the water flowing into Nether to get unlimited obsidian.
Because of the dimensions being merged, sleeping will be possible in Nether and End. If you can make hole that goes down to Nether, sun will be visible even in Nether.

What is the Danger Zone? That's when air gets thinner. For every 16 layers above 768, the air pressure decrease by 10%. Above 928, there are no air. Oxygen bar appears. It takes 60 seconds to run out. If it runs out, you take suffocation damage. For every 16m above 928, time taken for oxygen bar to deplete by 1 icon decreases by 0.5 seconds, until it goes down to 1.5s at 1,004m. At air pressure between 10 to 90%, oxygen takes longer to refill if you're out of water. At 0 to 30%, you will feel dizzy and get Nausea effect if you move too fast. The build limit is 1024, but above 928, it's dangerous. Think of the Danger Zone as being outside the atmosphere. Respiration enchantment helps.
The sky changes gradually as you go higher. Once you go above 500, the sky turns black, and the sun and moon will be obfuscated as to keep the original theme of End.
It took me 30 minutes to write this suggestion.
There is 1 problem concerning the lag. To solve this problem, the Nether will not load until you go deep enough. You will have to pillar up high enough for sky dimension to load. The Danger Zone is basically all air blocks.
This better include cubic chunks, otherwise this would cause a LOT of lag.
I don't really like the idea of digging in to the Nether, either. As cool as it may be, I would rather use portals. It makes it feel more like i'm running around another dimension rather than running around a really big cavern with lots of fire.
A very interesting idea indeed, but the spawn mechanics would also need to be re-written, and the memory usage would be much more intense due to so much more needing to be loaded per chunk.
Unless you find a work-around for how slow it would become, I'll opt out.
Nether will NOT load until you go deep enough. Mostly preferred the Overworld-Nether Transition Layers. Sky Dimension barely causes lag, except for falling gravel that settles in its final resting place.

It is not said that the End is above the Overworld; the "sky" of the End is purple and has no stars, sun, moon, or even a view over the Overworld. It can also be deep under the Nether Void, or it can be just another dimension. You have to change the look of the End drastically to let it be an floating island above the Overworld and you then will destroy the dark, mystic ambiance of it. If you press F3 while in End and look at biome, it says "Sky". It could hint that the End is far above the overworld.

This suggestion is going to cause enormous lag, because the chunks will be much taller and the game has to load three worlds simultaneously. Even four, if you want the Sky Dimension also be implemented. Not really. There are vertical chunks. Nether Chunks unload as you surface. Sky Dimension chunks and End chunks don't load until you get high enough. Sure it may lag a bit, but it's the same lag as normal exploration of new chunks.

To prevent seeing the sun and the moon simultaneously when you are going higher then 500 blocks, the construction of the graphics and the world should be drastically changed, I think. I see many, many bugs and problems arising with that. That's why the sky changes drastically when you go above 500m. Sun and moon are no longer visible above that height and it darkens. Stars are visible.

Portals becomes quite useless with this suggestion and will be broken in any now existing world, because the Nether now is smaller then the Overworld: 1 block in the Nether stands for 8 blocks in the Overworld. Fast travelling with use of the Nether would not be possible anymore. The required use of the end portal only the first time feels obligatory to me. Not really. Nether Portals follow slightly different algorithm but it will spawn at 8 blocks for every 1 block in Nether.
