Have it in a triple-stick bundle with a fuse. Sits on top of the block it's set on. takes out a 5 cubic area. You'd want the detonation time to be rather short so it increases the danger of misuse.
My thoughts on weapon strength hierarchy (Low to High):
Pickax (default weapon, always available)
dagger
sword
gun (something rather old fashioned style; flint lock, perhaps)
dynamite
Armor could be available. Higher strength improves performance, but lessens traveling speed and perhaps lowers resource carrying limit (if some sort of "resource bank" was used)
none - cloth
light - leather
heavy - chain mail
Mine for minerals to create armor
--->(select skill at the beginning of match? or the ability to create characters with specific skill sets)
Kill enemies for leather
--->(need leatherworking skill or something)
Weapons:
Pickaxe
Dynamite
Remote Detonation dynamite (with the typical det box labeled TNT)
Crossbow
Lots of traps, bear traps, that **** that hangs animals from trees when they step in it?
I really don't think guns will make it in (and to be honest, I hope they don't). The survival theme is supposed to be cliché fantasy (as evidenced in the dev blog); ranged weaponry will probably default to the bow and arrow / crossbow.
Honestly though, unless there are monsters who either shoot back at you or monsters who are just so tough in melee that toe-to-toe combat is out of the question, projectile combat (or ranged explosives, for that matter) may be overpowered.
With all that said, I think the weapon scheme doesn't need to be terribly diverse since weapons will take up valuable inventory space (space needed for materials to build, the pickaxe to destroy, armor to safeguard your life, etc - all across nine slots). Perhaps an inexpensive dagger to begin with, a standard one-slot sword for general purposes, a two-slot axe for heavy damage, a two-slot spear for additional melee range, etc.
The mines will look like a regular block, but will detonate for massive damage if stepped on.
The player that places them will be able to distinguish them by either seeing them as a different colour or another indication. Same goes for players of the same team if in a mode that allows for team play.

nope i'm not a developer. I was quite suprised with the scope of ideas people have had. that said i'm suprized no one thought of a lava spawning gun or something that can destroy blocks from a distance. this next thought is off topic but how useful would a third person view be? (yes it kinda ties into weapons). also to the gentlemen who belive guns/range weapons would be overpowered do you honestly think there won't be range monsters? also ussually range weapons do less damage than melee weapons thus making both a valid choice. Also grapling hook arrow, and tnt arrow

By hitboxes I'm guessing the collision of an attack to a player, if that's what you mean, it's the same principal of touching a block on the map.
Health is just a variable and a 2D graphic representing some sort of bar then a condition on the less than or equal to 0 event.
The engine can support whatever Notch is able to program into it.
And this will be cool too.
