These villages will be made mostly out off cobblestone, they should be generated at 10-30 height and the dwarfs will be very dangerous. they hit very hard but if you manage to kill them you get some VERY rewarding loots!
note: Then I mention a group of people in my posts, i mean the majority of information i have seen from that group, and my statement may not be accurate for every individual in that group.
I think you should should be a bit less vague and get specific. "I think there should be dwarves and villages full of them" is essentially all you're telling us, with a bit of specific details but still not enough.
Wouldn't their strongholds be made out of the best materials known to stevekind instead of just cobble? (considering that in lore they have the most intricate stone/gem work/skils)
good idea. But you should get the choice to get them as enemies or as friends. Kill a dwarf and the dwarves will attack at sight. If you never kill a dwarf,they will stay friendly and trade with you.

I think that the dwarves should be about 1.70 blocks tall, carry iron/gold pickaxes, and be regular patroling npcs. There would be chests placed around with iron, gold, coal, diamond and such, but if you took them, they would get iron/gold axes and attack you!

If there were dwarves, I would rather that they be handled as non-hostile NPCs. Traders like the overworld villages, you know? Also, maybe either use stone brick in place of cobble, or else have a special "carved stone" that's like moss stone, but used to identify dwarf-towns instead of dungeons. Also, maybe you can fight them for ore, but they trade you finished items...going off of what inventory editors can do, dwarf-crafted items might even have higher than normal durability, to represent their greater quality. How does that sound?

I am all for Dwarves in underground villages. I agree with others that they should not be hostile on contact. I would say that any Dwarf that catches you stealing should become hostile, as should any you attack and any within say a 10 or so block range from the one that goes agro. I would say once a Dwarf is flagged hostile, they will always be, and any time you come back into contact with that Dwarf they would start to draw attention of others again. I wouldn't be for the suggestion of all Dwarves being permanently hostile after one becomes hostile.
I would say that the villages themselves should use the same stones as a stronghold, the nice new brick textures and lots of exposed regular stone and ore deposits; a mix of natural caves and crafted habitations.
As far as appearance I would say just about all of them should wear iron armor that looks like chain mail and a helm with horns, perhaps there could be a chief in each village that is stronger, something of a boss mob, and wears a gold version of the dwarf armor. I would say they should be about 60-75% of the height of Steve. Most, or all, would carry picks when you see them, but switch to swords when you do something to agro them.
