We should have a slightly more intricate smelting system. I did some research, and decided that...
1. Furnaces should rely on lava for smelting ores, as fire from anything else would take an extremely long time.
2. You should need a torch in your inventory to ignite the item that is fueling the furnace, provided it isn't lava (wood, coal)
3. Blast Furnaces for 200% faster smelting, though they are 2 blocks high vertically and can only be accessed if you are standing on the top.

4. When a furnace smelts something, it should have a separate slot where molten rock appears, which could be cooled and woven in order to form mineral fibers. According to Wikipedia:
"Stone wool is a furnace product of molten rock at a temperature of about 1600 °C, through which a stream of air or steam is blown. More advanced production techniques are based on spinning molten rock on high speed spinning wheels somewhat like the process used to prepare cotton candy. The final product is a mass of fine, intertwined fibres with a typical diameter of 6 to 10 micrometers. Mineral wool may contain a binder, often food grade starch, and an oil to reduce dusting."
This would prove an alternate source of wool, but would really only be useful if...
5. Rams would attack you with horns if you got too close to a sheep it was watching over. If you managed to kill the sheep, the ram would charge at you, dealing 1/2 heart of damage per frame of contact with you. This would make it necessary to take out the ram before tackling its posse. A herd could also be watched over by a shepherd, which could spawn in town and round them up, only allowing you to kill one if you pay for it.
I think this would put an emphasis on mining and a little less on hunting, because this game is called Minecraft.

No. Way too complicated, and it would just plain **** the noobies off. Also, you would need a bucket to smelt the iron to make a bucket, which means you would need to find a dungeon or spend 5 hours IRL waiting for a furnace using coal to smelt a single iron. Did you even think about anyone but yourself?
EDIT: Also, you can apperently make diamonds magically fuse together with 1-2 sticks and a workbench. I suppose that you want that changed to be 500x more complicated as well, yes?
If we're going for realistic, how about we just take damage every time we punch down a tree? Just try to punch down a tree in real life without hurting yourself.
I see you have done a lot of work into this, and you should be proud of yourself. I'm serious, this is a lot of work. But to tell you the truth... it's too complicated. I'm sorry, but at times like this, it's just best to say: "It's just a game"
I hope this doesn't discourage you in any way though. You have a talent for coming up with ideas I think. With a little good work, I think that one day, you might just be able to make an idea that will appeal to all.
