Being a big fan of the sheep, I was wondering about an auto-shearing process. I finally decided:
If a sheep is hit by flowing water, it's wool will pop off.
With this you can make small stalls with a sheep, a flowing water block and a calm water block. Under the flowing water is a sign. Beneath that is more water, spiraling around to the side of the sheep stall. Right there, reachable for the sheep, is a block of grass. You stand there with a load of bone meal and keep making tall grass. Once each one is placed, the sheep will eat it, regrow it's wool, and be sheared. The wool is pulled under by the current and over to you while you continue the process.
You may be thinking: What's the point of shears when you can bathe a sheep in flowing water? Well, you need iron to make shears AND a bucket. If you choose the bucket, you need to push the sheep into the bath versus right clicking it. Seems fair.

If this was possible, then there would be wool littering the place in under a minute. The AI isn't exactly the most intelligent thing in the world, and will wander into many-a water flow.

Waterfalls aren't exactly common.
If a sheep does go into a waterfall, then it will be sheared once until it finds tall grass.
