For level ups, maybe the points system could be added, and changed so it doesn't show, just levels up wolves?
IDEA 1:
I have an idea. What if as you kept wolves they leveled up? Such as kill a bunch of skeletons and murder about 5 dozen cows and they become slightly stronger? Level will be represented by collar colour. Level up speed will vary depending on current level.
(For reference, currently tamed wolves do 2 damage and have 10 health.)
White collar: 1.5 hearts damage, 7 health.
*Levels up to yellow at 300 points (Or 16 cows, 3 pigs and 6 chickens)* Yellow collar: 1.5 to 2 hearths damage (average = 1.75 damage), 8.5 health.
*Levels up to orange at 700 points (Then add 5 Zombies...)* Orange collar: 2 hearts damage, 10 health.
*Levels up to red at 1200 points (+ 4 skeletons and 2 sheep)* Red collar: 2 to 2.5 hearts damage (average = 2.25 damage), 11.5 health.
*Levels up to green at 1800 points (Then add 5 spiders, a cow and 6 sheep)* Green collar: 2.5 hearts damage, 13 health.
*Levels up to blue at 2500 points* (Kill another 70 pigs...) Blue collar: 2.5 to 3 hearts damage, (average = 2.75 damage), 14.5 health.
*Levels up to black at 3300 points* (And finally, slay 10 zombies.) Black collar: 3 hearts damage, 16 health.
*No more level ups.*
IDEA 2:
Wolves could become more obedient as you keep them. They could perhaps wander 50% more than they already do, and have a 50% chance of attacking something when you hit it. But over time, they will act more sensible.
Day 0: Those stats up there.
Day 50: Current wolf stats.
Day 100: 50% less wandering. Also Has pretty good lava and cliff detection.
The survival mode in itself is an RPG with a survival element to it, this wouldn't harm anything at all. You're logic is flawed, so sorry.
The idea is interesting, but why would doing all that work to level it up seem so redundant? They already do two hearts of damage and fully leveled under your system they only do three, not really worth the work necessary to bring them to a higher level, I'm only doing one extra heart of damage, big deal. I think the increase should be a bit more noticeable, similar how its noticeable when you change the material of your weapon, it does more damage. The most damage a diamond sword can do is five hearts, so I wouldn't go past a max of five, for obvious reasons.
I like the idea, but like Antinoch stated, it just doesn't belong in Survival. And Exia, I don't know if you noticed, but the health is slightly increasing too.
I noticed the health benefit, but that doesn't justify the small increase in damage by one entire heart from an over all stand point. Not in my opinion anyway, its just not worth the work.
I'd prefer this either in a mod or in adventure mode. This isn't an RPG, but I'm sure somebody in the M&M (=P)section has already made this. You should ask around in there.

Spider = 105 points
Skeleton = 120 points
Creepers = 200 points NOTE: Wolves, as of Beta 1.4 NEVER fight creepers.
Pig = 10 points
Sheep = 10 points
Cow = 15 points
Chicken = 5 points

There are other suggestions that would be much more helpful before anything like this ever happened.

10 health and a competent player last much longer than 16 health and a hopping lunatic that needs better path-finding.
Ya, they really need a pigman like AI. Avoid harmful stuff = they'll last much longer an dbe less suicidal.
