I suggest a craftable flashlight using glowstone dust that when in use lights up a small radius around where your curser is pointed, as if there where a torch.
A. Because a flashlight would be cool
B. Another use for glowstone dust
(yellow wool icon represents glowstone dust)
It could be like the compass design:

Or to make it look more torch like:

Maybe you could include redstone (represented by red wool) for the idea of power and battery life, maybe it has an item durability that dies as you use it.
I'm sure someone else can think up a better design.
I think a flashlight is a bad idea for Minecraft. You would be exploring a big, dark cave, then a group of zombies jump out at you. You reach for your sword but then it's dark because you deselected the flashlight.

Yes but that'd be a great balance factor. It's got the upside of a quick and portable light but the downside of the temporariness of it and like you said, you can't use a torch and a sword.
I agree that the flashlight in a cave would be a bad idea.. however if your silly enough or quick enough to switch to a torch then sword you can use it there. A torch would be most useful above the ground to help find your way back at night, enough light from the moon may suffice to switch to your weapon and fend of anything nasty lurking in the shadows. I vote to include it.

the second suggestion would be if the torch is an offhand device and is used while in any action bar slot, much like the compas or clock can be used without opening the inventory or holding them. having it as an offhand device makes it valuable hence using a diamond as the focusing lense (blances out a bit)

Updated version that fixes your "everything goes dark" problem. <<< This one currently has support. The creator of the original disappeared for a while, and hasn't been keeping up with updates. The videos in both threads explain all.
