If it was a real item in-game, it would break the lore and would be over powered.

It doesn't have to be overpowered. I think if we could throw something like the ghasts' fireballs, that would be fair.
As far as crafting goes, I would just make it a stack of three gunpowder in a crafting square yields one grenade. And by a stack, I mean a single pile consisting of three gunpowder, not three separate gunpowders lined up or anything. Small, simple, throwable, and moderately useful. The ghasts' fireballs can't destroy stone; I don't think this should be able to, either.
I honestly don't think this would be overpowered. Besides, it's not like gunpowder is easy to come by.
As for lore-breaking... I get what you mean, grenades might feel out-of-place. But I think as long as they're simple to craft and called something else ('poppers,' maybe, or even just 'bombs;' it worked for Zelda, right?), it won't be too weird. After all, we already have powered minecarts (that no one uses) and record players...
