Alright, so we have Leather, Iron, Gold and Diamond armor. Seems simple enough. But then we have all of this wool. It doesn't seem to serve too many purposes. Sure, you can make beds, but that's its only real, functional purpose. Looking on the wiki, all of the colored wool has the use listed as "Decoration." So, why not let us make clothes with it?
You would craft wool clothes the same way you would craft armor. They wouldn't look the same, though. The torso piece would be a big coat, reaching to the hands instead of having shoulder pads. The pants would be... well, pants. The hat, being wool, might end up being a Ushanka or other cold weather hat. You can't make wool boots, because you can't. They would be socks, and they wouldn't serve much purpose.
Changing the color of the wool used would change the color of the clothes.
Now, we have all of this wool crap, what does it do? Help me figure that out, and we can get this show on the road. Something involving biomes, maybe.

My suggestion for this is using wool to make a variety of clothing that gives you a certain benefit, To prevent people from turning into a form of superhuman, you would only be able to wear one style at a time.
Also, the color of the wool could affect the type of clothing:
White: Robes to shield you from the sun in a desert.
Green: Heavy coats and pants to keep you warm at night or in a snowy area.
Black: A cloak to reduce your visibility to mobs, and hides your name by 20% from other players in smp.
Blue: Swimsuit that helps you swim faster in water.
Yellow: Safety pads that reduce damage from falls.
Red: Athletes clothing that increases speed by 10% and lets you jump three squares instead of two.
Orange: A backpack that has five extra slots.
The lighter colors could be used for stylish clothing, they would have a use for Role playing on an smp.

Wool used to be used to make armor until the cow update... But, the recipe was replaced with leather after the cow update. But, good idea with the cloths... But they don't REALLY serve a purpose...

I believe the OP would like suggestions as to a purpose. Perhaps if the possibility of freezing to death in the tundra were added...

I'm just curious about how freezing will work. Obviously if you're in the middle of a field of snow, but what if you're three chunks away from one bit of snow? What exactly will happen if you're cold and you're not wearing any wool armor?

and when "realistic" mode comes out you could have a bar in certain biomes(mainly colder ones) that would tell you your temperature, and depending on how long you are out in the cold weather your temperature would drop over time and eventually you would freeze and and all of your stuff would shoot out like a normal death.
But if you had a coat/winter clothing on (made with wool, duh) that wouldn't drop as fast.
