This could be a dungeon item in Alpha. When notch or whoever decides it should be craft able, sure why the hell not.
Attach it to a cow, zombie, treasure trove, dirt blocks, sand blocks. If it hits a block above it pops. When it hits a certain altitude it pops. The balloons should go slow enough for arrow fire. Balloons react to red dust, so you can create traps and what not. If you hold balloon like a pick axe you float up. You can't control how fast the balloon goes up, but you can change direction. If you hold on too long and you die a horrible death. They come in random colors.
A good minecrafty way for air travel, and other fun sandbox things.
Actually, I think this would be a really cool transportation device. Though, I think it should be more like this: you use it, and you float up when you hold space and descend when you let go. There would be a little health bar on the balloon, and you would maybe have 40 seconds of flight before it pops.

a balloon should not be able to float you away. combining 2 balloons together should.
I really like this idea as well, it would be lovely for a good trap.
How would they react to redstone, though? would having electricity next to a ballooned object keep it from, or make it float? Or would redstone cause it to pop. If so, how would this work?
