They're supposed to spawn in nether fortresses, but on the 360, I think they can spawn anywhere. Neither the wither or skeleton take fire damage. There are many ways to kill him, the easiest way is to spawn him under blocks attached to pistons, and suffocate him. But if you're looking for an actual fight, spawn him in a smallish endstone box. It should be around 10x10 blocks in size, blocks tall, with extra thick walls, and barriers to hide behind. Spawn him in water to he doesn't break any blocks when he explodes. This will minimize environmental damage
Wither skeletons are also 3 blocks tall, and the easiest way to farm them (without a wither skeleton farm), is to place half slabs at the 2 block range, IE just so that you have enough space to walk in. The wither skeletons can still spawn within the area, but will have a half slab in their head, and will be unable to move, and thus easy to kill. You will still need to deal with other baddies, but a simple potion of fire resistance should be all you need.
Half-slabbing a large area to prevent spawns, and then using the above trick will force most mobs to spawn within this area, and thus fairly easy to farm wither skeletons. With alot of work in your neither a more automated farm can be setup without the need to build it within the confines of a neither fortress. Most of the work will be in preventing mob spawns within a 128 block radius of the farm. I used tnt to blow most of it up, then got rid of the lava which was a slow process. Anyhow once you've spawn proofed the area is rather simple to create a fully automated wither skeleton farm. Proved a few shifting floors to provide spawnable areas, dropping the mobs into a chamber that pushes the first two blocks into the mobs heads, this will kill off all 1 and 2 block mobs, leaving only wither skeletons behind. You should be able to get enough heads to spawn a wither in about 5 minutes or less.
From that point high above the farm i use the bedrock from the neither ceiling, and spawn the wither so hes trapped and unable to move (see Panda4994's video on how to easily kill withers). As woodblock already mentioned it basically uses a piston to push the wither up into bedrock, trapping him so that he can't move about, and if done right is unable to hit you with any of his attacks, though sometimes he does get the occasional hit in.
