I would use paper after all the sugar cane is removed or mob heads enchanted with the currency value as the name. Sponge could work as well but it's up to you

Not a bad idea actually, all the sugar cane is easy to remove from one map plus it just makes sense that the currency would be paper.
I was just reading another topic on this. Pick any item that fits your theme, go into creative, then take a stack of that item. Put it in an anvil and rename it. Then, put the protection enchantment on it. Now you have a stack of currency that can't be replicated without creative. You could even pick something like dirt. You'll know that the currency dirt is the one that shines purple.
(But keep this in mind:If you were to place the currency dirt, and them remine it, it would loose the name, and the enchantment, therefore losing its value)
Currency will always fail in MC, simply because people will go behind your back and use the Barter System between themselves. Sorry, but they don't 'need' you or your 'currency'. Another reason it will fail is because this isn't Total Miner where prices for all the items have been carefully balanced. The game plays as the Bank, not a person.

But how come every other RPG server on 360 doesn't have a big problem with it?

Because it's the 360 version and that game is more limited and restricted than the PC version. Why would you use items as currency in the PC version when you can use a currency plugin?
Doesn't matter what you use for 'currency'. The owner has to figure out what it's value is, and then what the value (in currency) of every item, including craft-able items. Not only what would it sell for, but how much it 'costs' to buy it. (They won't be the same). That is a major undertaking. Forget playing the game- being the banker and store owner will be a full-time job.
Nice idea, but I still think it won't be near as practical as you think.
Also you could have a rule that says farming wheat is against the rules or something and only have bread as a permitted food source, that way people have to come to you with currency (although that could quickly revert to a barter system and is highly reliant on people actually following the rules).
As said above, any physical currency will pretty much blow up unless you have people who you know will follow the rules to the period...which those people are far and few, particularly because buying most things seems like a waste of time/resources.
I need my Gold for Rails, Iron for tools, and Sponges for...SPONGES!
For example, why would I spend 4 minutes traveling to town to buy 10 steaks when I see two cows and three pigs right over there and the only people on are a good 200-300 blocks away from me?
Farming wheat is against the rules? I bet no-one will ever notice me taking 50 seconds to plant and bonemeal these 21 seeds.
Really, if no-one is constantly monitoring someone, chances are they'll make their own food/items and have them out only when they're sure no-one is looking.

It all depends on if everything is being sold or just some things.
I agree, though. One server in which I played had everything based around Iron, and only certain things could be bought in specified amounts.
Even with a more constrained system of buying/selling, poor Jason had his hands full managing the accounts of 8 people all while making sure everyone was behaving.
I have an idea for an RPG world that I'm building on the XB1 when it comes out. I wanted to build a community server but a unique one so... I came up with some Zelda style intro quests with a very basic tool store that I will run with set items at set prices so that the people who join will be encouraged to set up shops and undercut me to make money.
I should clarify, I buy items at a very low price and sell thing very expensive to make my shop the worst in the server on purpose. I have already priced out each item you can collect without crafting and balanced that with plot prices.
I have put a lot of thought into the economy portion.
Basically I am building a rule set to establish a baseline economy that everyone else can build off of. I want to turn it into a faction server after it gets established.
Well, Here's a few options I've used in my server. (I have 2 servers, Modded RPG Magic and Survival Bukkit)
[For Vanila]
(I've never made a vanila server. I suggest using Bukkit or MCPC.)
Maybe you could use emerald?
[For Bukkit]
Here's some choice...
1) Use a currency plugin and shop plugin (I used Vault, BOSEconomy, SignChestShop and GlobalMarket)
2) Make a coin currency using plugins such as RPGItem or Lore.
[For MCPC]
Use Coin Mods such as CustomNPC or FlenixCities. Then use trading mods such as Vending Blocks. (I use all of them.)

Stay fluffy~
