Is it possible to play splitscreen locally and play with online friends at the same time? Also would every person playing locally need to have live membership to do this?
Instead of using the offline profiles on the local XBox, the Gold membership on that box can sign in up to 3 guests on Live. The gamertags displays will be the name of the Gold membership with a number in brackets behind it. Have the intended guests turn on their controllers, but don't sign in on the XBox. Go into Minecraft main load screen and start loading the world.you intend to play as an online game. When you go to load the world, the game will display a "join game" screen that will give you the option of creating a Guest for the other controllers that have been turned on and the splitscreen will activate for each one that signs in (i.e. first dividing into halves, then quarters as needed).

I've honestly never tried it where two Xboxes have had multiple guest players online. Usually, we have the guest players, but the people joining our game online are playing on their own individual Xboxes, It could see where it would get a little hairy, particularly if the game is "invite only." Certainly, each of the Xboxes would have to have at least one Gold Live player and each Gold Live player is entitled by Microsoft of have 3 guest accounts (if the game they are playing supports 4-player splitscreen), so it should work. The question is really whether the 3 guests on the non-host Xbox need to be signed in to that Xbox before the Gold player joins the game or whether it's the reverse. My hunch is that it's the reverse... each Guest joining the game and signing in as a Guest while they are joining. I THINK you probably have to leave the "invite only" option off... but as long as the 8-player roster is full, there should be no one else able to sign into the world anyways. Best of luck.
Be prepared for lag. It can be noticeable playing split screen but I would imagine 4 players per 360 trying to play online in the same house could be annoying for young kids.
Well I got it working last night and this is what I had to do:
If you just play 4 players offline split screen, then local xbox profiles work fine. To play 8 players with 4 on each xbox then
a) the xbox hosting the game needs 4 profiles that are live gold. the second xbox joining the first game only needs 1 live silver profile and can use 3 guest profiles.
I was not able to determine how to use a single gold profile on the first xbox with 3 non-gold profiles (or even guests). When setting up the game (as online game) with a single gold profile, then trying to add a second player (via the first xbox) to that game with a non gold profile, I would get the following messages: "Privacy & online settings for some players on this console may affect everyone's communication and multiplayer gameplay on this console". Hitting OK to that would then produce this message: "Failed to join the game as one or more players are not allowed to play multiplayer games on Xbox LIVE." hinting I think at the fact that it was a non-gold account.
So, for the birthday weekend I have created some trial gold memberships, or single month memberships so that I can get 4 golds on the first xbox and 4 silvers on the second having 8 in the world.
As for annoying for young kids... well, these are 9-10 year olds, and they all seem excited about the idea of 8 as they've only ever played with 4 together so far. We'll set some ground rules (like no destroying other people's creations) and hopefully get some fun gameplay happening.
