* No, it wouldn't reduce lag. It's possible it could induce more lag as it paused to read from the CD, which takes longer than reading from the HD. Besides, you'd probably just install the whole thing from CD to HD, why do you need the CD anymore anyway????
* No, you wouldn't get unlimited world size. RAM is the problem. Xbox has 1/8th the recommended memory of the PC (unlimited worlds) version. When you have 1/8th the memory to work with, something has to give…. and it's world size. Having it on CD won't magically increase RAM… or anything else.
* No, they wouldn't make more money. They'd make the same, but have to add in the cost of creating, packaging, distributing, retail profit, etc., so a CD would cost you more. And how would you upgrade it???? Over the internet like you do now, so might as well get it that way to begin with, right? (and save yourself some $$$).
World size is dependant primarily on ram so a disc wouldn't help with that as discs would still be limited by the xbox.
So all in all no. And again installing on the harddrive will always be faster.
