But it didn't have my answer: where is the top of the dirt/grass? I can't find it - I tested a lot of the blocks, but I couldn't find it! I got the sides of the grass/dirt to turn right, but not the top part! D=
Top left of terrain.png is the top of grass. Coloring it gray will allow for biome colors to effect it, if you color it green or a different color it won't allow biome colors to effect it.
If you color the grass in the "dirt with grass" texture space, that color will appear on the sidegrass on the 'Fast' graphical setting. The greyscale sidegrass (and only the grass, leave the rest of the block transparent) goes just to the right of the obsidian block, and will appear biome-colored only on the 'Fancy' setting.
Make the grass as you want to see it in game (in color). Then turn it grayscale (I make the background of the texture black and use luminosity). This way, it colors it the way you created it based on what biome you are in.

I think what is being missed here is that the biome colors depend on the grasscolor.png and foliagecolor.png.(for grass/trees respectively) the greyscale only works if those files are present.

They are always present....you'd have to physically change them for them not to be
