By default, the area around those objects is transparent. By editing terrain.png and saving the newly edited version of it, the file more or less loses its transparency. You'll need a program like Gimp to keep those colors transparent if you don't want those squares around things like torches, flowers, mushrooms, rails, ladders, etc.
