The bug is self-inflicted as there is a built-in exception deliberately thrown in the official Mojang code in Minecraft when under some circumstances a block is "generated" multiple times. In other words you grow a tree and then have that tree get taken out by mountain building code (or something similar). When the exception is thrown, Minecraft simply shuts down and the exception isn't being handled inside the software.
What happened were some corner cases that hadn't been completely thought through, so this exception can be thrown every once in awhile when a new chunk is being created. This can happen on both multi-player servers and single player instances of the game as well. A couple of different "solutions" were proposed, including some people (not Mojang developers) who simply wanted the software exception to be commented out and removed from the game. Dinnerbone instead found another solution that resolved at least one of the significant corner cases which prevents the code from being executed in the first place as the terrain generation is now "fixed" with his solution... at least until another corner case is missed and the exception is thrown again.

Wordlgen isn't my specialty by a long shot, but it looks like it might have something to do with overlapping aspects like abandoned mine-shafts and a stronghold or something similar.
Hopefully this is the big bug that 1.2.5 is intended to address, but it does look like you have a number of mods installed that affect worldgen there, so it's a bit ambiguous if this is a mod or a vanilla issue.

YAAAAAAAY! Modding API has been promised for a long time so it's going to be great to finally have it in
Not yet. That will happen when the 1.3 update takes place. That may take some time and may even take until June or perhaps even August (perhaps even later). Don't get your hopes up too fast.
There is an "official" modding API that will be put into Minecraft, but from the sounds of things Mojang has only just started on what things may even be in that API... and expect that even once it is implemented that it will take some time for the modding community to be comfortable with it. Mods like you currently see will continue well after Minecraft 1.3 is released, meaning mods that don't used the official API.
Minecraft updates are coming out so fast, mod developers are unable to keep up with the pace.
We're just now starting to see mods being updated for 1.2.4, and now 1.2.5 is right around the corner.
It wouldn't be so bad if the MC updates didn't break all the existing mods.
How about Mojang takes a little more time and doesn't update again until that mod API is ready?

The last few days we’ve had a Minecraft mini conference with the new Minecraft developers@Dinnerbone, @_grum, @tahgtahv and @Evilseph (old bukkit members) and Mojang’s biz and web teams. We’ve discussed our short- and long-term plans for Minecraft, which includes stuff such as the modding API and making it easier to start servers to play with your friends and family on.
The modding API will be designed and developed openly, to make sure we get important feedback from members of the community. It will obviously be inspired by the team’s experience from CraftBukkit, but will be created from scratch to avoid unnecessary dependencies on things that may not have been optimal in the past.
We’ve also prepared to be a larger team spread over several time zones, so we’ve moved to using git instead of svn, started using a task and story tracker, and configured a build project using Maven and Cradle. This is just a lot of developer mumbo-jumbo, but what I’m trying to say is that we are doing a lot of stuff behind the scenes.
Among the weekly tasks we’ve discussed whether we need to do a Minecraft 1.2.5 patch, or resume “snapshotting.” Unfortunately the 1.2.4 patch included a severe crash bug in the world generator, so we feel it’s necessary to officially patch the game again. We are aware that many of you use modded clients or play on the bukkit server implementation, and that patches causes a lot of overhead for you. Neither are officially supported of course, but it’s not in our interest to make it hard for people to play the game. The best compromise we could come up with was to make a pre-release of 1.2.5 today, and then update the game “for real” a few days later. This will give both modders and bukkit a few days to prepare for the release.
So here it is, Minecraft 1.2.5,
Added method to easily acquire blocks you have selected in the world in Creative mode using the ‘pick block’ key
Made the Direct Connect dialog remember the last IP for the current session
Fixed issues detected certain links in chat
Fixed wild ocelots behaving like tamed cats
Fixed various chat crashes
Made cats less eager to sit on things
Made cats less patient
Fixed world generation failing under certain circumstances
Fixed issues turning off sound under certain circumstances
Removed all ghost entities under the command of Lord Herobrine
Fixed crash when pasting certain characters in chat
Fixed slash ‘/’ key not behaving correctly in certain environments
Fixed command matching being too greedy (for example: typing ‘/stophammertime’ no longer stops your server)
Fixed not being able to click coloured links
Fixed potential issue with village door detection (which could cause too many villagers)
Made using a stack of bowls on Mooshrooms not consume the whole stack of bowls
Made punching a TNT block with flint and steel in hand destroy and drop a TNT block (right-clicking will activate the TNT)
The exact same version will be added to the launcher on Wednesday April 4, at 15:00 CEST(06:00 in California, 09:00 in Florida, 22:00 in Korea, and 23:00 in Sydney).

I just testing all the 1.2.4 Mods and they all work on 1.2.5
I wouldn't expect 100% compatibility with 1.2.4, but this is a good sign. It implies there aren't any new classes. My own cursory glance at 1.2.5 seems to confirm that fact too, and that the obfuscated names of all of the 1.2.4 class names are identical in 1.2.5.
There will be some changes though, and there may be a few tweaks needed for some mods... so tread carefully with this assumption.

Jeb mentions bukkit and MCP, but why do they never mention any of the other popular servermods like Spout or CanaryMod?
MCP isn't even a mod technically. It is mainly a tool that developers use to make mods... and it isn't even really an API either for that matter. A *very* useful mod development tool perhaps and foundational for almost all of the other mod makers, but only that. Almost all other mod APIs are dependent upon MCP, so it should go with reason that it is a primary focus of attention.
As for Bukkit, look who Mojang hired? I know preferential treatment is perceived as "unfair", but take a look at the development team at Mojang and know that they are still working on Bukkit on the side too. Going into more depth and mentioning all of the other APIs and major server developers would seem to be endless or just as arbitrary.
So what else were you expecting? That your favorite pet project also gets high mention with everything?

i really think mojang should not declare a stable version for mc for a while, they should release it as a tester only and hold back calling anything a stable update. so modders can get caught up again and not have to worry about everyone demanding a new mod update to go along with a mc update.
Some modders have only just gotten to 1.2.4, 1.2.5 would be really dishearting to them, updating to find out only that mc was going to update next week it is almost like mojang hates modders.
I love updates but it is hard to find mods after a update as many need base mods so they can run. even some things as basic as timber mods.
