Absolutely, completely agree. The few completely open PVP servers I've tried were huge cluster ***** because of this. It is impossible to get off the ground if you're within 200+ blocks of spawn; since people will be waiting to pounce you. And will always be able to see you. Even if you hide. I tried, several times, just collected a stack of 10 logs, tunneling my way down, and starting myself up that way. Never works.
When you've moved to your island that's half a world away, so that you can start up your specialized mines, and your farms, and start building a few things... you might as well be playing single player.

To make valleys. To tear down mountains. To discover. To strive against impossible odds, and thus become Gods in our own right. To stack blocky things on top of similar blocky things with child-like glee. This is why we play Minecraft.
If the admin could set the distance the name is visible through blocks and through air, say 5-10 blocks through rock and 60 blocks through air, it could be optimized so that people travelling in groups won't lose each other because someone walks over a hill but still keep people from spotting you from miles away.
I completely agree with OP and wish notch'll look into this soon.

I'm on a war PvP server right now, and stealth missions are tough. Doable, but tough. One thing you can do to quickly hide is shift, dig straight down, and cover your hole with dirt. Voila! Instant invisibility.
One player went straight into the enemy base, but someone saw him. He quickly did this and then they all began freaking out, thinking it was lag. He was able to plant TNT in their castle, to great laughter.
Still, hiding names would be amazingly useful.
Yeah, it doesn't really make sense for nametages to be visible through walls for everyone to see.
The key word is everyone. Most of the time you only want your friends to always see where you are.
Perhaps the player could make a "friend" list in addition to not having their tag be always visible?

Like someone said earlier, you might as well be playing single player if you go too far.
I play on a PVP server but i'm so far away its pointless, i never see people. I would much rather be close to the action, but able to hide out. That way you can venture out and fight (or help) then sneak back to your base to tend to the farms/mines.

This game is called Minecraft, not Fightcraft. Honestly, I don't use PvP, so I really see no problem with the ability to hold shift to sneak. And can't you just change the bindkey of sneaking? Dang.

It is called "Minecraft", and yet there are bows and arrows, swords and axes.
Why would you need leather, gold, or diamond armor if there's no fighting?
Now before you reflexively reply, "Because, mobs!"
Realize that some servers disable mobs because of the lag issues they cause. This leaves many severs having conflict existing only between players, and even then there are servers which permit open conflict between players with mobs present.
Furthermore, there is nothing to say we should all be relegated, or expected, to fight only mobs. It is a very poor assumption to make about players' preferences in gameplay.
Of course it is easy to slight this issue, as you have, when you do not play PvP.
Your gameplay experience would largely be unaffected by any changes made to stealth.
But for the rest of us, being able to stay hidden from enemies is necessary for survival.
And again, before you reflexively reply "You can stay hidden."
Go back and read the first post.
Changing the settings for stealth would be no large feat, and it would allow all players to play the game as they prefer. That is what truly matters.

IF stealth were "fixed", it would have to be a switch. I wouldn't enjoy it too much playing on a massive server and not being able to find anyone to actually play with. It'd be like singleplayer.
Why isn't there just an option that toggles it on/off and separates stealth from crouching completely. So people who want to be seen can just toggle it on, people who want to partake in fights or just not be seen can turn it off..?

My favorite PvP server has a limited map. It's still quite big, but at a certain point you can't go any further.

I have a funny, sad and stupid story to tell.
Short Version
A couple of my friends saw my name through the blocks/walls and made a base above mine and were stealing my stuff while I was away. I then noticed it was them.
Long Version [TL;DR]
I made this underground base that was very hard to find. I had storage rooms, player rooms, furnace rooms, and a huge cave entrance. One day I was putting items away in my storage room to notice that my items were depleting little by little every time I came back from mining deep down in the layers of the SMP world. The next couple days I noticed my chests and furnaces were stolen and I didn't know where they were going (Well I knew it was some one but I didn't know who or how they did it). In my storage room I noticed one single piece of glass on the ceiling and went to investigate it.
It turns out some one made a base above my storage room and kept coming down from it to steal my stuff when I was not there. Luckily, the person was not there so I got my stuff back and made a new base far away. After I had that set up I went back to my old place and noticed a guy (one of my friends) poring lava down my entrance to my underground base.
I asked him if he was the one stealing my stuff and if he was the one who made the base above my storage room and it turns out he was the one but there was 3 other people helping him too! They also said they were there most of the time that I was on and was running back up when they could see my name coming back up to the storage room and that they saw my name and came across my base. They said that they were crouching up there while I was in my storage room waiting for me to go away.
This was all because of the name through the walls/blocks.
