-blackish opaque liquid
-viscosity similar to water
-readily flammable
-water+oil --> oil goes up, water goes down (blocks switching places), due to different densities
-found in veins, and, rarely, above ground pools
-like water, collected in buckets or whatever will be implemented
--universal stuff-that-burns crafting material, eg:
*lanterns: brighter than torches, but more expensive to make (requires iron ingots)
*arrows with burning tips: more damage, chance of setting fire to whatever it hits
*incendiary bombs (Molotov cocktail): sets an area (3x3, 5x5, something like that) on fire
*furnace/stove: for that crafting stuff
*fuel for steam engine: if notch ever feels like adding steampunk stuff
*flamethrower: alternative to dragons

i like it, but it shouldn't evaporate (unless on fire :3, where it would burn just like a tree trunk block, just as slowly, just as 'hot' and it can burn on any exposed surface.)
reason for it not evaporating: you'd not realy be able to transport but half of it because it'd be left there to evaporate. and, as i'm sure you know, it takes longer for it to dissapear in real-life than water.

I mentioned it in a list in my Crafting Tech Tree thread as part of the "exhaustive" list of mineables that would be needed, but I didn't go into uses for it.
i can think of a lot of uses for oil.
one, sets stuff on fire, and due to it's liquid nature it should be quite effective.
two, lanterns (brighter torches) but i think that was rather obvious.
three, burnable item in furnace, better than coal but rarer.
four, fire arrows! who doesn't want to set zombies on fire, just be careful when aiming at trees/ other oil.
also i don't think you should be injured by swimming in oil, but it should have a very low quantity of air (say 3-4 bubbles) and those should appear regardless of whether or not you're under the oil, swimming speed should also be greatly reduced. although if the oil is on fire both would happen and you'd be screwed.

For lamps, i think a better source of fuel would be blubber from whales of sea life if Notch adds that.
That could be a possibility, yet how many hits would it take to KILL a whale, and then the task of collecting the blubber. That would be insane. Maybe the "blubber blocks" float to the surface?
Well, I heard torches were eventually going to stop burning forever, not sure if that is true, and lanterns would be implemented. I think the key ingredient for lanterns should be torches, in other words, a lantern would be an upgrade of the torch.
And having oil to destroy water, I know why that would be sort of an idea but that is definitely not a mine craftish idea. No flame throwers... I agree.
And as for whale blubber, I think we need an animal in the oceans that only fights you when you fight it. It should be resourceful and be very resourceful, and needs to be very very strong. Then you can take a little row boat out to sea, lol and hunt the monsters of the sea.
But... The whale idea might be a long way a way, and does Notch read forms? I was curious.

It strikes me as odd that you can dig out the entire world below, and never hit any oil deposits. I don't really care if it has any use or not. I just think it would be more Mine-like if there were oil.

I like the other ideas EXCEPT the steampunk and flamethrower.
Notch is keeping it pretty Old Fantasy and Magicish. A flamethrower is just not gonna fit.
Well if you think about it, redstone circuits, which I suggested being upgraded with silicate circuits, are basically computers and do not fit the old fantasy theme, yet still exist in the game. Steampunk would be nice, but flamethrower is basically long-distance flint and steel.

Oil would be sweet. Maybe it could rise up when you break a certain part of the ground where it is.
That is definitely not genre appropriate for minecraft. Lanterns would make sense, but I can't see any point to it for anything else.

but that's not realistic. REAL oil doesn't burn forever, and before we have a debate on whats realistic in Minecraft, I just wanted to point that out.
