Bombs would mainly be for attacking enemies, as they wouldn't require being placed as a block and then being ignited to work. They would only require the bombs themselves and a flint & steel in your inventory or toolbar. They could then be thrown or placed, with the option to reclaim bombs in the environment that have not yet exploded.
Each bomb would deal a decent amount of damage, but the explosion radius and damage would not be as much as a block of TNT. They would only have limited demolitions capabilities, as they would only have enough power to break through weaker blocks such as dirt, gravel, cobblestone, sand, and maybe cracked stone brick.
Coming in contact with water (at least water blocks) would put out the fuse of a bomb, but hitting an unexploded bomb would cause it to detonate, allowing them to be used even underwater. They could also be attached to arrows for hitting targets that are further away, faster. These arrows would still work underwater, as the detonation would be based on impact, not a fuse.
To make a bomb, you would need to place a U of leather, with a single piece of gunpowder in the middle and capped with a piece of string. To make bomb arrows, you would need to place a bomb diagonally in front of the tip of an arrow, which can be placed anywhere in the crafting grid.
The thought of making bombs out of leather is an interesting one, never heard that before. I like this idea, I've personally thought that some form of projectile explosive should be added to the game for some time. I like how you decided regular bombs should have a fuse, and you need to make arrow mobs if you want to create an explosion on impact. Although, I fear many people will dismiss this idea because of it's similarity with The Legend of Zelda: Twilight Princess. Even though it shares similarities with the bombs from the game, It provides to many interesting new options to pass up.
We already have TNT. another "bomb" doesn't make any sense.
It makes perfect sense. Setting and lighting TNT takes time, and if your ambushed you won't be able to react quickly using explosives. These bombs however provide many new options. You can quickly throw a bomb and run, so it's fr more suited for combat then TNT. You can also throw bombs through open windows, something you most definitley can not do with TNT.

Edit: Additionally, the "Bomb Arrows" part is entirely optional. The main part that I would like to see added are the bombs themselves.
Any mob can be easily put down with normal arrows, so explosive arrows would be overpowered. Same thing with the bombs. Stationary TNT traps get the job done just fine. "Entirely optional"? What? This wouldn't be the case on multiplayer, and adding "oh but it can be optional" is a horrible thing to add to a suggestion that can make people hate it more.
If your suggestion is balanced enough, there's no need for it to be optional...

Hey, you there. Yes, you! Are you thinking about posting a suggestion on the forums anytime soon? If so, please read this before doing so.

There appears to be a misunderstanding. By "optional", I believe he/she meant that the idea was subject to change, not the "this is optional so complaining that you don't want to use it isn't fair" arguement.
Also, I think the he/she/shklee/it had intended that the bombs be used to attack a large group of mobs, not a single one. While it may be true that the item is overpowered, instead of dismissing the idea, you can simply ask the person who made the idea to change it. Allow me to demonstrate.
*ahem*
Dear sir/madam, would you be willing to tone down the power of this new item, to better suit the player experience? For example, you could possibly change the recipe to replace leather with iron, or perhaps make bomb arrows take longer to charge then regular ones? Thank you for taking my suggestion to your suggestion into consideration.

The problem I have with this idea is unlike TNT the Bombs use renewable resources, sand is a limiting factor in TNT. I personally have never run out of sand in a world but in theory you could get to that state (without cheating or creative etc.) That they can only break weaker blocks is also a little over powered, as they could potentially be used for extensive mining without damage ores.
Reminiscent of legend of zelda adventures, using bombs to blow open cracked stone walls (typed crack stoned...) to get into secret rooms full of treasure and weapons Especially the bomb arrows from the game boy games.

False, many mods are exclusively based on additional explosives, some mods simply feature thematically appropriate explosives, and in any case the existence of the additional 'bomb' was well received. The modding community is at least partially responsible for some of the better updates we've enjoyed over the years because the minecraft player base and the minecraft mod users are the same people. The mods that get the attention of this community and support through donations or paid links reflect what the player base wants and in that sense the additional bomb suggestion does make sense.
I'm just going to say, balanced or not, this is a fun little idea. As already pointed out, there can be an appreciable difference between bombs and TNT. I'm not entirely sure about "bomb arrows," though. If you can throw a bomb, I'd think that shooting a bomb would just be a bit redundant.

Are you always so pessimistic?
Yes, yes I am. A pessimist is always either right, or pleasantly surprised.

You are correct. I meant that the bomb arrows part doesn't have to be included in my suggestion. As for tweaking the way they work, I agree that lengthening the charge time for bomb arrows could help to balance it, as well as adding a possible risk of having an arrow blow up in your face if the bomb arrow is struck while you're still charging it.
As for bombs themselves, I did not intend them to be able to break stone, which would allow for "selective explosive mining". I only intended them to be able to break weaker blocks like the ones that I mentioned in the first post as I intend them to be useful more as a weapon.
P.S. It amuses me to no end how often people will shoot down ideas with the "if I don't like it no one should have it" reasoning. This is not directly related to the post I quoted.
