It's confusing when having in-game chat, when you think the other person has stopped typing and you inadvertantly interrupt them mid sentence.
My suggestion is to have a message display above the chat line in the format of " <playername> is typing..." to warn you that someone is about to speak.
Anyone who remembers older messenger services from the 90's and 00's will recognise the format :-)

It could always have a caveat, if the first character typed is "/" then no notification is displayed ? Would hide admin commands and /tell conversations.

yes, that might be a problem, only the most recent person to start typing would be named in the notification. Probably not much help when a dozen people are having 6 different conversations all through each other, lol.
It may help people slow down and have a structured conversation instead of all shouting at once though, you never know :-) I think there is an inbuilt social pressure to not interrupt people when they are talking (or so our parents / teachers drum into us from an early age, lol)

Well, there could be a command used to edit who you want to see is typing, so you'll only see the usernames of the people you want to talk to or are talking to.
Another suggestion, a player could type @(Your IGN) and you'll be able to see the username of the person who has done that, so instead of the whole server being spammed on the chat, it's limited.
Notch doesn't even own the game anymore and how is this supposed to crash the game?
Sure he does! I saw on a blog post from 3 years ago that he was the developer and owner of Minecraft!
On topic now, since I don't want to be banned for crap posting...
I think one way to prevent spam in chat would be to have it only register players who are near you, or have sent another message within 10 seconds or so.
I have a question, wouldn't this be a problem in big scale servers with over 100 players? If so, perhaps there could be an off/on option for this. Also, if there is more than 2 people typing, would the "X is typing" appear to both players typing?

all this would do is give additional information when playing, ie if someone is typing a message there is a 'greyed out' line above the chat bar to say who is currently typing, in the style of the server messages that are currently there already. It doesn't matter how many players there are or chatting, the last person who typed the first letter of their chat is the one that is on screen as '<playername> is typing'.
I would envisage that the person typing does not see their own username as "<playername> is typing", just everyone else.
It wouldn't be that useful if literally hundreds of people are chatting at the same time, if that was the case then just trying to follow a single conversation is going to be almost impossible anyway, lol. It would be extremely useful for small groups though, like realms servers, people playing at home with their friends etc.
I thought it would give additional information that could help smooth the gameplay, under most circumstances, without any penalties / loss of functionality. It doesn't affect the chat function at all, merely supplements it. A lot of chat systems have this system, its nothing new really.
I like Kawaii_Mangle's suggestion above, perhaps having a 'friends list' that you only see notifications from, would help on large servers.

Perhaps it could be an option to turn it on or off in the Chat Settings.
