Why not use seed oil as another fuel option? Throughout history, oil obtained from various seeds was (and is!) used for lamp fuel, among other things. You'd need quite a few seeds to get enough oil for a lamp, of course. IRL you need a screw press, but unless there are other uses for oil and/or a screw press you probably don't want to bother with that.
Glowstone and/or glowstone dust could be used to create a waterproof lantern, if that ever becomes an option.

is the source for this mod available?
I would like to do something similar to this mod in my own, but I'm still learning java and how to mod minecraft, so examples are super useful.
I don't release the source of the most recent version (not to say that that's the only way of getting it), but I can send you the source from an older version if you like.
Nothing much I can do about it, sorry. The way the lighting updates constantly is inherently laggy, but there's no other way of achieving the effect the lanterns have without a ridiculous amount of coding on my part for only a small improvement in performance.
Derped on the update yesterday and uploaded my Dev version. Since I'd hate to pull back all the features I accidentally released, I did some quick polishing this morning and got the update ready!
I give you Lanterns 1.3.
Notable changes include:
Lamplighter Villagers which spawn in NPC villages will light and extinguish lantern hooks near them at dawn and dusk.
Lantern Oil and Bio Oil are now in the Forge Liquid Dictionary, so can be stored in Buildcraft / Railcraft tanks (not sure how useful this is yet, but more along these lines is planned for the future)

Let me know how buggy the Villagers are (I expect them to be extremely buggy at first), so I can try to improve them - my first time doing AI programming!

If you're using Optifine, change Muti-Thread chunk loading to Smooth. Multi-Thread makes any dynamic light mod look and work like butt.

Sometimes I'll find a lantern light block or more in my inventory, mostly after dealing with water in a cave.
I'll take a look at the water bug, and I'll upload the 1.5.2 version right now!
